When I use VMware fusion (2.0) to boot my boot camp partition (windows xp) everything is normal, but once I'm in windows and I do anything (except for moving my mouse around) windows will freeze for about 10-20sec (for example I'll press the start-menu --> freeze --> everything works normally).

It's only Windows that freezes, or is it OS X? Try Shift+Alt (or Ctrl Cmd or something, can't remember) out of VMWare and check Activity Monitor.

I'd love to tell you to reformat, but have you installed the latest VMWare Tools in Windows?

Have you updated your Boot Camp drivers, and have you installed SP3?

The latest Boot Camp Assistant is version 2.0, but Windows Boot Camp Drivers are version 2.1.
You have to boot into Boot Camp and then install those drivers since they are a Windows executable.

Do you think it would be ok to install it in vmware or should I go into boot camp?

Still nothing after the update. But I think it has something to do with vmware. I noticed that the freezing would stop right when vmware tools is re-enabled. For some reason its disabled during start up. I tried to repair it but that didn't work either.

Uninstall VMWare Tools and then reinstall them. You could of course always format.

I tried repairing vmtools, uninstalling, re-installing and nothing works so maybe that's not the problem after all. I give up...I'll just have to deal with the 20 sec freezing. reformatting takes too long and I have everything set-up already.

I dedicated 512MB too, it is awfully slow compared to bootcamp of course, other programs run at mediocre speed, but games like Warcraft III even at the menu page is really really slow.
